Economic substance is a requirement for a company that carries on certain activities in a zero or nominal tax offshore jurisdiction to have real management, staff, expenditure and premises there. In the BVI and a number of other jurisdictions these requirements have applied since January 1, 2019, and they follow the international approach to zero or nominal tax countries. They cover only "relevant" activities: a company without them does not have to meet the substance test, and local law determines whether it must file a declaration.

How the rules work in the BVI

In the British Virgin Islands, the Economic Substance (Companies and Limited Partnerships) Act, 2018 has applied since January 1, 2019. The Act lists nine relevant activities:

  1. banking business;
  2. insurance business;
  3. fund management business;
  4. finance and leasing business;
  5. headquarters business;
  6. shipping business;
  7. holding business;
  8. intellectual property business;
  9. distribution and service centre business.

A company carrying on such an activity complies with the requirements if (section 8 of the Act):

  • the activity is directed and managed from the BVI;
  • in proportion to its scale, it has adequate qualified employees, adequate expenditure and appropriate premises in the islands;
  • its core income-generating activities are carried on in the BVI;
  • where functions are outsourced, they are performed in the BVI and the company is able to monitor and control the service provider.

For a pure equity holding entity, which only holds equity participations and earns dividends and capital gains, the test is reduced: it must comply with its corporate obligations under the BVI Business Companies Act and have adequate staff and premises in the BVI for holding the participations. For intellectual property the requirements are stricter, up to locating equipment in the islands.

A company that is tax resident in another country is outside the scope of the Act if that country is not listed in Annex I of the EU list of non-cooperative jurisdictions. This is proved with tax residency documents, which is why substance is linked to the company's tax residency.

The economic substance declaration is filed through the registered agent with the BVI tax authority (ITA) within six months after the end of the company's financial period. This obligation is separate from the annual financial return filed with the agent. A BVI company's obligations are covered in more detail on the page offshore company in the BVI.

Hong Kong: substance in the FSIE regime

In Hong Kong the substance requirement is built into the foreign-sourced income exemption (FSIE) regime, in force since January 1, 2023 for members of multinational enterprise groups. For foreign interest, dividends and disposal gains to remain exempt, the company must have adequate qualified employees and operating expenditure in Hong Kong to make strategic decisions and manage risks. A pure equity holding entity only needs to meet its registration and filing obligations and have staff and premises to manage its equity participations. Outsourcing is allowed if the work is done in Hong Kong under the company's control. Since January 1, 2024 the regime has covered gains from the disposal of any property. Taxes are covered in more detail on the page Hong Kong offshore jurisdiction.

UAE: the separate ESR rules have been repealed

In the UAE the economic substance regime (ESR) operated under Cabinet Decision No. 57 of 2020. Under Cabinet Decision No. 98 of 2024, announced by the Ministry of Finance on October 14, 2024, companies are exempt from ESR notifications and reports for financial years ending after December 31, 2022. Presence in the UAE still matters for corporate tax relief: a Qualifying Free Zone Person must maintain adequate substance in the country (Article 18 of Federal Decree-Law No. 47 of 2022); this is covered in the guide on a UAE Free Zone company.

What substance costs

Economic substance costs for an offshore company include salaries of staff or the fees of a local service provider, rent, resident director services, corporate governance, bookkeeping and preparing the annual declaration. Weigh them against the benefit of the structure: for an operating company with significant revenue a real office can be justified, while for a small business it is more often sensible to choose the jurisdiction where the work is actually done.

Example business scenario

A BVI holding company only holds shares in subsidiaries and receives dividends. It falls under the reduced test for a pure equity holding entity. If the same holding company starts lending to the group, it is carrying on finance and leasing business, and the full requirements apply: management, staff and expenditure in the islands. This is worth taking into account before changing the model.

Common mistakes

  • Buying "substance in a box": a token office and a nominee director contradict the correspondence and payment instructions that show where the company is really managed.
  • Confusing the economic substance declaration with the annual financial return.
  • Changing the company's activity without checking whether it has become relevant.

How Offshora helps

An annual substance report is also filed in other offshore jurisdictions, for example the Bahamas and the Marshall Islands. A holding company also needs to work out withholding tax on dividends, as covered in the guide to an international holding company, and where the report sits in the overall calendar is shown in annual offshore company maintenance.

Offshora helps determine whether a company's activity falls under economic substance rules and prepares the information for the agent. If the structure needs to be rebuilt, submit a request describing the company's income and where its management works.

Tell us about your task, and we will propose a jurisdiction, the scope of services and the order of work.
